IMO inside would make more sense. Less likely to snag a blade, look better (no little tails hanging down on your pretty breastplate), and would probably last longer as there would be less abrasion to the strap. It is aluminum oxide (aluminum rust Image)
A good way to protect against it is to put a nice layer of automotive wax over it (Mother's or Mequires). I think gun wax would work too - but might not polish up as nicely.

Windex also works well for mildew and such - but have no idea what the ammonia in it would do to the leather. I might have to try it sometime to see...

Get the arming doublet before screwing with the arms/spaulders. Then you know exactly how much to modify them (if they really need it at all)
